body<h1>Build the Financial Base Case</h1><hr /><p><span>A financial model is a decision-making tool that can be used to understand business as usual operations, guide the project team in the development of proposed ECM packages, and produce different package options that the owner can evaluate to optimize carbon reductions and the associated cost of implementation.&nbsp;</span> <span>&nbsp;</span></p><p><span>A discounted cash flow analysis&nbsp;can be used to&nbsp;aggregate the incremental cash flows associated with each proposed ECM and calculate the net present value (NPV).&nbsp;This same analysis can be performed&nbsp;on the&nbsp;existing&nbsp;building given&nbsp;it&rsquo;s&nbsp;current utility bills,&nbsp;maintenance and capital expenditures budgets, and anticipated LL97 fines to calculate the NPV for business as usual operations.&nbsp;</span> <span>&nbsp;</span></p><p><span>The first step will be to gather the necessary inputs to build the financial model and calculate the NPV for the&nbsp;business as usual case. As ECMs are developed and proposed,&nbsp;they will be added to the financial model to evaluate the associated&nbsp;financial performance, and the model itself will be used to develop and optimize entire packages of ECMs.</span> <span>&nbsp;</span></p><h3><strong><span>INPUTS</span> </strong></h3><p><strong> <em>Baseline Energy Consumption and Utility Costs</em>&nbsp;</strong></p><p><span>The adjusted baseline energy model and associated energy consumption should be utilized to determine the baseline utility costs.&nbsp;This information can be obtained directly from the energy model and is the reference point from which all energy savings for the proposed ECMs&nbsp;will be calculated.&nbsp;</span> <span>&nbsp;</span></p><p><strong> <em>Building&nbsp;Operational Expenses Budget</em> </strong> <span>&nbsp;</span></p><p><span>Impact on the operational expenses budget will&nbsp;form an important component of the financial&nbsp;model.&nbsp;In order to the understand the impact of a potential ECM on&nbsp;the current operational expenses it is necessary to define what that budget would be under the&nbsp;business as usual scenario.&nbsp;This budget should cover expenses for any regular maintenance of the existing building systems&nbsp;and be&nbsp;forecast through&nbsp;the duration&nbsp;of the financial analysis study period.</span> <span>&nbsp;</span></p><p><strong> <em>Building Capital Expenses Budget</em>&nbsp;</strong></p><p><span>Similarly, it is important to&nbsp;understand the current budget for anticipated capital projects for the business as usual case.&nbsp;Given the lifespan of current building equipment and components there should be an existing budget for the replacement of&nbsp;equipment&nbsp;reaching end of life. Reviewing this budget is beneficial to the project team as it&nbsp;will&nbsp;highlight opportunities to&nbsp;synchronize the implementation of ECMs with the existing budget&nbsp;and provide access to&nbsp;an&nbsp;additional pool of funding that may otherwise not be available.</span> <span>&nbsp;</span></p><p><strong> <em>Discount Rate</em> </strong> <span>&nbsp;</span></p><p><span>The discount rate to be utilized for the financial&nbsp;model&nbsp;should be provided by the&nbsp;building owner.&nbsp;This rate will be used to determine the&nbsp;net&nbsp;present value&nbsp;(NPV)&nbsp;of&nbsp;future cash flows associated with the implementation of ECMs.&nbsp;It is important to note that&nbsp;NPV calculations are highly sensitive to the assumed investment rate of return on&nbsp;capital,&nbsp;so it is&nbsp;imperative that&nbsp;this&nbsp;is&nbsp;provided&nbsp;by the client&nbsp;instead of assumed.</span> <span>&nbsp;</span></p><p><strong> <em>Utility Escalation Rate</em>&nbsp;</strong></p><p><span>Utility&nbsp;escalation rates&nbsp;should be applied to the baseline utility costs of the&nbsp;building in order to capture projected increases in utility rates throughout the study period.&nbsp;Typical&nbsp;electrical&nbsp;escalation rates can range from&nbsp;3% to&nbsp;5%, while fuel escalations can range from 1% to&nbsp;2%.&nbsp;It may be beneficial to review historic annual energy bills to fine tune these escalators for your project.&nbsp;</span> <span>&nbsp;</span></p><p><span>It is important to note that this does not factor in any&nbsp;potential changes in tariff structure that may occur in the future&nbsp;as the&nbsp;building&rsquo;s energy&nbsp;consumption&nbsp;and peak&nbsp;demand&nbsp;change&nbsp;due to&nbsp;the&nbsp;implementation of proposed ECMs. This may be&nbsp;analyzed by the design team&nbsp;by compiling hourly data for the building&rsquo;s energy consumption for every year in the study period.&nbsp;Also&nbsp;important to consider is that the utility companies&rsquo; tariff structures may change over time as the&nbsp;load patterns shift, for example as more buildings begin to electrify and shift from fuel sources to electricity.&nbsp;</span> <span>&nbsp;</span></p><p><strong> <em>Construction Escalation Rate</em> </strong> <span>&nbsp;</span></p><p><span>A construction escalation rate should also be established for the financial model.&nbsp;Typically&nbsp;this rate ranges between 2.5% - 3.0%&nbsp;but may vary depending on the duration of the study period and the specific technologies and industries involved in the implementation.&nbsp;For example, a zoning change that fuels a construction boom could increase this factor&nbsp;as could a&nbsp;recovery from&nbsp;a recession.&nbsp;&nbsp;</span> <span>&nbsp;</span></p><p><strong> <em>Time Horizon for Financial Model</em> </strong> <span>&nbsp;</span></p><p><span>The project team and&nbsp;owner must establish a time horizon for the financial analysis.&nbsp;This will be informed&nbsp;by the&nbsp;expected payback period for ECMs, the&nbsp;implementation timeline anticipated for certain ECMs (i.e., those that would most economically be completed at the time of tenant lease renewal), as well as&nbsp;project objectives associated with&nbsp;meeting&nbsp;LL97 emissions limits or other similar goals.&nbsp;A ten (10) year time frame is a reasonable starting point, however a longer view often creates substantially more carbon reduction.&nbsp;</span></p><ac:structured-macro ac:name="expand" ac:schema-version="1" ac:macro-id="1c9ab9dc-66f5-488e-be69-2df385c7167c"><ac:parameter ac:name="title">ESB Case Study Example</ac:parameter><ac:rich-text-body><p><span style="color: #339966;">In the ESB Case Study, the time horizon for the financial model was established to be 15 years starting from the year 2020. Although traditional payback periods for MEP systems improvements would be expected to fall into the 5-8 year range, several innovative measures being considered like the electrification of perimeter systems and various envelope improvements would be expected to have longer payback periods. These, however, are well within the expected useful life of the investments. Furthermore, many ECMs were expected to be implemented at the time of tenant lease renewal in order to reduce the cost associated with construction general conditions and provide the owner with a milestone to review and enforce tenant design standards. Tenant lease renewal cycles occurred on average over a 10-15 year period. Finally, the ambitious and co</span><span style="color: #339966;">mprehensive goals for the project &ndash; like an early achievement of 80x50&nbsp;and&nbsp;review of&nbsp;all&nbsp;LL97 emissions limits&nbsp;and potential fines&nbsp;&ndash; required&nbsp;the timeline to be extended until at least 2035.</span><span>&nbsp;</span><span> </span></p></ac:rich-text-body></ac:structured-macro><h3><strong>ACTIVITIES</strong></h3><p><strong> <em>Establish Objective of the Financial Model&nbsp;</em> </strong> <span>&nbsp;</span></p><p><span>The&nbsp;objective of the financial analysis is to&nbsp;evaluate various packages of energy conservation measures (ECMs)&nbsp;that&nbsp;provide different NPV, simple payback durations, overall carbon emissions reductions, and cost effectiveness per&nbsp;ton of avoided emissions.&nbsp;The creation of&nbsp;several&nbsp;packages&nbsp;of ECMs&nbsp;allows the owner to&nbsp;review and evaluate different&nbsp;options that&nbsp;meet some, if not all,&nbsp;of&nbsp;the project objectives and&nbsp;have varying degrees of&nbsp;financial and environmental performance.&nbsp;</span> <span>&nbsp;</span></p><p><span>To that end, a&nbsp;financial model&nbsp;can be created and&nbsp;used as a decision-making tool&nbsp;to&nbsp;help the project team identify which ECMs should be packaged together&nbsp;in order&nbsp;to optimize carbon savings and mitigate&nbsp;higher&nbsp;cost&nbsp;of some synergistic&nbsp;ECMs.&nbsp;A discounted cash flow calculation can be used to aggregate the&nbsp;incremental cash flows associated with&nbsp;each&nbsp;proposed&nbsp;ECM and calculate the net present value&nbsp;(NPV).&nbsp;These incremental cash flows include all&nbsp;positive and negative cash flows associated with the ECMs (e.g.,&nbsp;capital costs, utility&nbsp;cost savings,&nbsp;repair and&nbsp;maintenance savings, LL97 fines avoided,&nbsp;incentives, etc.) and are distributed over time according to when the cash flow will occur.&nbsp;The&nbsp;NPV&nbsp;of each package of ECMs can then be calculated as the sum of the&nbsp;NPVs of each individual ECM included.&nbsp;NPV, along with other&nbsp;important metrics like cumulative carbon emissions reductions will be used to determine and recommend the optimal techno-economic&nbsp;solution.</span> <span>&nbsp;</span></p><p><strong> <em>Incorporate&nbsp;Known&nbsp;Inputs into the&nbsp;Financial&nbsp;Model</em> </strong> <span>&nbsp;</span></p><p><span>Prior to the&nbsp;inclusion&nbsp;of ECMs&nbsp;into the financial model, the financial base case can be constructed for &ldquo;business as usual&rdquo; operations. Given the building&rsquo;s&nbsp;current energy consumption and associated energy cost,&nbsp;the operations and maintenance budget, the capital expenses budget,&nbsp;and the&nbsp;anticipated&nbsp;fines associated with LL97,&nbsp;it is possible to&nbsp;get a sense for what the building will spend&nbsp;during the study period&nbsp;using and maintaining the existing systems.&nbsp;This will be the baseline against which all ECMs and their associated incremental cash flows are compared.&nbsp;The business as usual&nbsp;financial model should be reviewed with the building&rsquo;s financial and operations teams to ensure that all inputs have been accurately interpreted and incorporated.&nbsp;</span> <span>&nbsp;</span></p><h3><strong> <span>OUTPUTS</span> </strong> <span>&nbsp;</span></h3><p><strong> <em>Net Present&nbsp;Value&nbsp;(NPV)&nbsp;of the Business as Usual Case</em>&nbsp;</strong></p><p><span>Using all known information about the building (utility costs, repairs and maintenance budget, capital expenditures budget,&nbsp;anticipated LL97 fines) it is possible to calculate the NPV of&nbsp;business as usual operation.&nbsp;It is&nbsp;important for the project team to highlight to the client the cost of&nbsp;&ldquo;doing nothing&rdquo; or not implementing any ECMs as it relates to LL97 fines.&nbsp;This will be the financial baseline against which all proposed ECMs and ECM packages will be compared.&nbsp;</span> <span>&nbsp;</span></p><h3><strong> <span>DECISIONS TO BE MADE DURING THIS WORK</span> </strong> <span>&nbsp;</span></h3><p><strong> <em>Select and Verify Financial Model Inputs</em> </strong> <span>&nbsp;</span></p><p><span>The owner should be involved in the set up of the financial baseline model to ensure the correct inputs are used.&nbsp;The owner will need to provide the project team with the discount rate to be used for the analysis, the current maintenance and&nbsp;capital expenditures budget, and can provide input on the recommended study period and construction escalation&nbsp;rate.</span> <span>&nbsp;</span></p>

The objective of the financial analysis is to evaluate the cost effectiveness of distinct decarbonization pathways and implementation timelines. This means finding the most cost-effective or lowest cost pathway(s) to decarbonization, as opposed to evaluating packages of ECMs for simple payback, or solely identifying cost-effective energy efficiency improvements. The overall cost effectiveness of the decarbonization plan will be determined by the technical approach, the alignment with the broader capital plan and asset management approach, and the implementation and phasing of measures and interventions.

This workstream brings together the technical and economic data on energy and carbon reduction measures to create a holistic techno-economic evaluation of the CO2 reduction opportunity that meets a building owner’s return on investment criteria. It incorporates all costs and savings associated with individual ECMs, and the bundling together of ECMs into “ECM packages”, as well as the development of a phasing or implementation plan to align with asset management opportunities.

To develop this final analysis, the team follows a three step process outlined in this section.

A financial model is a decision-making tool to help the project team identify which ECMs should be packaged together in order to optimize carbon savings and mitigate higher cost of some synergistic ECMs. A discounted cash flow calculation can be used to aggregate the incremental cash flows associated with each proposed ECM and calculate the net present value (NPV). These incremental cash flows include all positive and negative cash flows associated with the ECMs (e.g., capital costs, utility cost savings, repair and maintenance savings, incentives, and avoided LL97 fines in the NYC context, etc.) and are distributed over time according to when the cash flow will occur. The NPV of each package of ECMs can then be calculated as the sum of the NPVs of each individual ECM included in the package. NPV, along with other important metrics like cumulative carbon emissions reductions, will be used to determine the optimal retrofit solution.

Baseline Energy Consumption and Utility Costs - The adjusted baseline energy model and associated energy consumption should be utilized to determine the baseline utility costs. This information can be obtained directly from the energy model and is the reference point from which all energy savings for the proposed ECMs will be calculated.   

Building Operational Expenses Budget-  Defining what this budget would be under the business-as-usual scenario is necessary to understand the impact of a potential ECM on current operational expenses,. This budget should cover expenses for any regular maintenance of the existing building systems and be forecast through the duration of the financial analysis study period.  

Building Capital Expenses Budget - Given the lifespan of current building equipment and components, there should be an existing budget for the replacement of equipment reaching end of life. Reviewing this budget is beneficial to the project team as it will highlight opportunities to synchronize the implementation of ECMs with the existing budget and provide access to an additional pool of funding that may otherwise not be available.  

Discount Rate-The building owner should provide the discount rate to be use in the financial model. This rate will be used to determine the net present value (NPV) of future cash flows associated with the implementation of ECMs. Because NPV calculations are highly sensitive to the assumed investment rate of return on capital, this variable should not be assumed.  

Utility Escalation Rate- Utility escalation rates should be applied to the baseline utility costs of the building in order to capture projected increases in utility rates throughout the study period. Typical electrical escalation rates can range from 3% to 5%, while fuel escalations can range from 1% to 2%. It may be beneficial to review historic annual energy bills to fine tune these escalators for your project.

It is important to note that this does not factor in any potential changes in tariff structure that may occur in the future as the building’s energy consumption and peak demand change due to the implementation of proposed ECMs. This may be analyzed by the design team by compiling hourly data for the building’s energy consumption for every year in the study period. Also important to consider is that the utility companies’ tariff structures may change over time as the load patterns shift, for example as more buildings begin to electrify and shift from fuel sources to electricity.


Construction Escalation Rate- This rate typically ranges between 2.5% - 3.0% but may vary depending on the duration of the study period and the specific technologies and industries involved in the implementation. For example, a zoning change that fuels a construction boom could increase this factor as could a recovery from a recession.    

Time Horizon for Financial Model - The project team and owner must establish a time horizon for the financial analysis. This will be informed by the expected payback period for ECMs, the implementation timeline anticipated for certain ECMs (i.e., those that would most economically be completed at the time of tenant lease renewal), as well as project objectives associated with meeting LL97 emissions limits or other similar goals. A ten year time frame is a reasonable starting point, however a longer view often creates substantially more carbon reduction.

prudent to review&nbsp;the pricing estimate in detail and ensure that costs are not being accounted for twice.&nbsp;It may also be beneficial to reach out to the cost consultant and see if there is any way to alter the implementation of the ECMs&nbsp;to consolidate and reduce first costs.&nbsp;</span> <span>&nbsp;</span></p><p><span>ECMs with high energy cost savings should be reviewed with the energy modeler to ensure that assumptions are as accurate as possible and not inadvertently inflating the cost savings results.&nbsp;Energy cost savings results should be reviewed in tandem with carbon emissions reduction&nbsp;values to understand&nbsp;how these values are correlated.</span></p><ac:structured-macro ac:name="expand" ac:schema-version="1" ac:macro-id="f7b36b83-1777-4114-8a3c-89cf1c26289f"><ac:parameter ac:name="title">ESB Case Study Example </ac:parameter><ac:rich-text-body><p><span style="color: #339966;">In the ESB Case Study, a&nbsp;key part of the financial analysis was determining the energy cost savings of each of the ECMs. This is directly informed by the energy savings outputs from the energy model, as well as the&nbsp;advanced&nbsp;tariff analysis conducted by&nbsp;Luthin.</span> <span>&nbsp;</span></p><p><span style="color: #339966;">As shown in the graph below, the measures with the highest energy cost savings are some of the more technically ambitious measures&nbsp;including&nbsp;steam phase-out, some of the envelope&nbsp;improvement&nbsp;measures, and the airside sequence optimization which eliminates&nbsp;a majority of&nbsp;the existing simultaneous heating and cooling.&nbsp;&nbsp;</span></p><p><span> <span style="color: #339966;">A key finding was that&nbsp;electrification&nbsp;does&nbsp;result in energy cost savings, even those the fuel source is being changed from steam to electricity.&nbsp;This is&nbsp;due to a strategy of implementing ECMs that reduce the heating load first, and then&nbsp;transitioning to electric heat pumps which produce more heat output per&nbsp;unit of energy&nbsp;input than electric resistance and fuel sources.&nbsp;Therefore, the&nbsp;increase in electrical cost is more than offset by the elimination of steam costs.</span>&nbsp;</span> <span>&nbsp;</span></p><p><span> <ac:image ECMs.&nbsp;Although these measures had some of the highest energy cost&nbsp;savings, the&nbsp;savings were overwhelmed by the high&nbsp;capital costs.&nbsp;For these measures the team also considered the impact on carbon reduction, simple payback,&nbsp;useful life of the system,&nbsp;and cost per ton of CO2 saved to&nbsp;provide a wholistic evaluation of Necessary capital work that does not have an energy efficiency or carbon emissions benefit and can be superseded by a proposed ECM should be included in the BAU cashflow analysis in order to avoid underrating the potential performance of proposed ECMs. This is another reason it is critical to know of all planned or required major capital expenditures in the BAU case.

Analysis of Capital Costs and Energy Cost Savings for All ECMs - The analysis of initial capital costs and energy cost savings for all ECMs under evaluation can provide the project team with useful feedback about which measures provide standout savings and conversely, costs.  

  • For ECMs with high capital costs,  review the pricing estimate in detail and ensure that costs are not being accounted for twice. Reach out to the cost consultant and see if there is any way to alter the implementation of the ECMs to consolidate and reduce first costs.   

  • For ECMs with high energy cost savings, review the savings with the energy modeler to ensure that assumptions are as accurate as possible and not inadvertently inflating the cost savings results. Energy cost savings results should be reviewed in tandem with carbon emissions reduction values to understand how these values are correlated.

Finding the most cost effective pathway to decarbonization entails identifying the ECMs necessary to decarbonize and then the development of a realistic plan that accounts for real estate disruptions, existing equipment end of useful life, and CapEx/OpEx financing realities to identify an ECM phasing schedule that balances change and asset continuity.

Maintenance and repairs costs, incentives, and any costs associated with potential LL97 fine avoidance should also be included. These parameters will be used to calculate the NPV of each ECM proposed, and as well as for each package under consideration. Along with the carbon reduction potential of the packages, these results will be evaluated against the project objectives. For example, while it is important to capture costs associated with general&nbsp;protection and&nbsp;clean up, these costs should be consolidated for all measures intended to be implemented at the same time, such as during tenant lease&nbsp;turnover.&nbsp;Any allowances and contingencies should be carefully reviewed for applicability.&nbsp;Current contracts with BMS companies should also be&nbsp;reviewed&nbsp;to determine whether controls&nbsp;or sequence of operations&nbsp;upgrades will be charged to the client or are already included in the contract.&nbsp; &nbsp;</p><p>While it is important to capture the full extent&nbsp;of the capital costs for each measure, inflated costs&nbsp;run the risk of distorting the final results. This&nbsp;could be the difference between&nbsp;implementing or foregoing a particular ECM. &nbsp;</p><p>Capital costs for each ECM should be&nbsp;distributed across the implementation timeline as is appropriate. Construction escalators should&nbsp;be&nbsp;applied to all cost estimates to capture the impact of implementing an ECM in the near term vs. toward the end of the study period. &nbsp;</p><p><strong> <em>Repairs and Maintenance Costs</em> </strong> &nbsp;</p><p>All impacts and adjustments to the current maintenance and repairs&nbsp;budget as a result of ECM implementation&nbsp;should be accounted for in the financial model. Although these incremental savings are not guaranteed&nbsp;in the future,&nbsp;certain incentives are predictable and reliable&nbsp;enough that they can reasonably be included with low risk. For example, incentives for lighting upgrades are fairly predictable. Fine avoidance can be calculated by using the projected future energy consumption for the building as the proposed ECMs are implemented.&nbsp; &nbsp;</p><p>Although building emissions limits can be calculated for the years 2024-2029 and 2030-2034, and an ultimate limit has been included in the law for the time period between 2035 and 2050, carbon coefficients are currently not available for the years 2030 and beyond. While carbon coefficients for fuel sources like natural gas and steam may remain relatively stagnant throughout this time period, the electrical grid coefficient is expected to change as the grid decarbonizes. Until these carbon coefficients are established by the legislation, only projections can be used in their stead.&nbsp;</p><ac:structured-macro ac:name="expand" ac:schema-version="1" ac:macro-id="81c8ca67-32f5-4d60-9ed3-45361010888b"><ac:parameter ac:name="title">ESB Case Study Example </ac:parameter><ac:rich-text-body><p><span style="color: #339966;">The ESB Case Study evaluated fines and fine avoidance for three different grid scenarios: aggressive decarbonization of the grid, moderate decarbonization of the grid, and no further decarbonization of the grid after 2019. Using an aggressive grid scenario has the potential to result in the underestimation of BAU fines and ECM-related fine avoidance, while using a conservative static grid scenario may result in the overestimation of future fines and estimated fine avoidance</span>.&nbsp;&nbsp;</p></ac:rich-text-body></ac:structured-macro><p><strong><em>Calculate NPV for ECMs and Packages</em>&nbsp;</strong></p><p>The NPV calculation for each ECM&nbsp;should be&nbsp;revised and expanded&nbsp;to include the updated energy cost savings and&nbsp;capital costs,&nbsp;as well as the maintenance costs, incentives, and&nbsp;the contribution&nbsp;of&nbsp;any&nbsp;LL97 fines avoided.&nbsp;Once the NPV for each measure is&nbsp;calculated,&nbsp;the NPV for each package can be&nbsp;calculated as the sum of all the NPVs of the ECMs included in the package.&nbsp; &nbsp;</p><p><strong> <em>Calculate Additional Financial Metrics&nbsp;</em> </strong> &nbsp;</p><p>Simple payback for each&nbsp;ECM and&nbsp;package can also be calculated&nbsp;by taking&nbsp;the&nbsp;capital&nbsp;costs, subtracting&nbsp;one-time deductions from incentives,&nbsp;and dividing by the total energy cost savings&nbsp;and other annual savings like&nbsp;maintenance and repairs savings.&nbsp;It is important to note that this simple payback does not factor in the implementation timeline for the measures which may prolong the payback period if it takes several years for the measures to be completely executed.&nbsp;Also&nbsp;important to consider when evaluating&nbsp;the&nbsp;payback&nbsp;for&nbsp;an&nbsp;individual measure&nbsp;is&nbsp;how it compares to the useful life of the proposed ECM.&nbsp;Large paybacks for an ECM should not be discounted if they occur within the&nbsp;useful life of the system.&nbsp;&nbsp; &nbsp;</p><p>Another useful metric is the cost per ton of carbon dioxide equivalent reduced ($ / tCO 2 e). This can be calculated for each ECM as well as for the each package as a whole. This is a helpful metric that can be used to identify which ECMs are particularly effective at reducing carbon given their cost and can be used to refine which ECMs are included in the different packages.&nbsp;</p><h3><strong>OUTPUTS </strong> &nbsp;</h3><p><strong> <em>Annual Carbon Emissions for All Packages</em>&nbsp;</strong></p><p>The projected&nbsp;annual carbon emissions for all packages should be&nbsp;graphed for each year of the study period.&nbsp;Any relevant project objectives (e.g., avoiding fines under&nbsp;LL97, 80% carbon emissions reduction from 2005 baseline, etc.) should be overlaid on these results to evaluate which packages achieve the stated goals. &nbsp;</p><p>It may be the case that only some of the packages meet&nbsp;all&nbsp;the project&rsquo;s carbon reduction&nbsp;objectives.&nbsp;This analysis is important to determine the level of technical intervention required at the building scale.</p><ac:structured-macro ac:name="expand" ac:schema-version="1" ac:macro-id="65e2f5d5-fa68-457a-ad20-d98dc65137f2"><ac:parameter ac:name="title">ESB Case Study Example </ac:parameter><ac:rich-text-body><p><span style="color: #339966;">In the ESB Case Study,&nbsp;three&nbsp;grid scenarios were overlaid on the&nbsp;energy consumption&nbsp;results&nbsp;for&nbsp;five&nbsp;packages of ECMs&nbsp;to analyze the possible annual carbon emissions for each package in each scenario.&nbsp;The&nbsp;annual carbon emissions&nbsp;were compared&nbsp;to key project metrics like the LL97 limits and&nbsp;the&nbsp;80% carbon reduction goal&nbsp;from the 2007 baseline.&nbsp;</span></p><p><span style="color: #339966;">In the aggressive grid scenario,&nbsp;all packages&nbsp;comply with&nbsp;the 2030&nbsp;LL97&nbsp;limit and the 80% reduction target. However,&nbsp;only the&nbsp;most&nbsp;technically ambitious packages&nbsp;CO2 Mid, CO2 High, and CO2 Max, which&nbsp;include&nbsp;at least partial electrification,&nbsp;achieve the&nbsp;long term LL97&nbsp;limit&nbsp;(2035 and beyond).&nbsp;</span></p><p><span style="color: #339966;">In the moderate grid scenario, only two packages&nbsp;(CO2 High and CO2 Max)&nbsp;achieve&nbsp;the 80% reduction target,&nbsp;and&nbsp;only by the end of the study period (2035)&nbsp;as opposed to prior to 2030.&nbsp;These packages include full electrification and at least some envelope&nbsp;improvement&nbsp;measures.&nbsp;</span></p><p><span style="color: #339966;">None of the&nbsp;packages&nbsp;achieve the long term LL97&nbsp;limit &ndash; even if the most ambitious package with all ECMs&nbsp;(CO2 Max) is implemented.&nbsp;&nbsp;</span></p><p><span style="color: #339966;">In the static 2019 grid scenario, none of the packages meet the 80% reduction target or the&nbsp;long term LL97&nbsp;limit.&nbsp;This emphasized the importance of the need for the&nbsp;grid to&nbsp;continue to&nbsp;decarbonize to meet the longer term LL97 limits&nbsp;and the&nbsp;80% reduction target. Even the most technically ambitious package&nbsp;(CO2 Max), which is the most expensive and cost prohibitive, does not meet the 80% reduction goal.&nbsp;&nbsp;</span></p></ac:rich-text-body></ac:structured-macro><p><strong><em>NPV vs. CO2 Reduction</em>&nbsp;</strong></p><p>The primary&nbsp;financial&nbsp;output of the model will be&nbsp;the&nbsp;NPV value for each package, which can be compared with the associated&nbsp;cumulative&nbsp;carbon emissions reduction&nbsp;over the study period.&nbsp; &nbsp;</p><p>Packages with a positive NPV appear to outperform the owner&rsquo;s rate of return from other investments. Packages with a negative NPV appear to underperform the owner&rsquo;s expectations for alternative uses of funds. It is important to note that packages with a negative NPV may still show simple payback well within the useful life for the associated investments.&nbsp;</p><ac:structured-macro ac:name="expand" ac:schema-version="1" ac:macro-id="f4e8c5df-0728-4bc9-aba0-49913c0fb59f"><ac:parameter ac:name="title">ESB Case Study Example </ac:parameter><ac:rich-text-body><p><span style="color: #339966;">In the ESB Case Study,&nbsp;five packages were developed and evaluated. The final&nbsp;financial results for each of the packages&nbsp;showed&nbsp;that&nbsp;three&nbsp;of the packages&nbsp;were&nbsp;NPV positive and 2 of the packages&nbsp;were&nbsp;NPV negative, but&nbsp;four&nbsp;out of&nbsp;five&nbsp;of the packages had&nbsp;a simple payback within the study period.&nbsp;</span></p></ac:rich-text-body></ac:structured-macro><p><strong><em>Techno-Economic ECM Package Recommendation</em>&nbsp;</strong></p><p>Based on the&nbsp;above&nbsp;results, the project team should recommend a package for implementation by the client.&nbsp;The owner must decide how close to NPV neutral they want to get compared to maximizing NPV, which does not necessarily lead to CO2 minimization, and weigh these financial considerations with other relevant project goals.&nbsp; &nbsp;</p><p>Beyond the NPV for each package, it may be necessary to extract the annual cash flows from the financial model for presentation to the client (e.g., annual capital costs, energy cost savings, incentives, etc.). &nbsp;</p><p>The project team should investigate, and the owner consider financial engineering&nbsp;in their decision making.&nbsp;ESCOs or selling and leasing back an ECM can bring cost savings forward in time while reducing the overall cashflow benefits to the owner over a term.</p>

Refine Projections and Make Recommendations

The complete techno-economic analysis of the ECMs is developed by including the final energy modeling results – in the form of energy, utility, and carbon savings - and revised estimates of costs to update and expand the financial model.  This includes revised energy costs, maintenance costs, LL97 fines, refined capital and implementation costs, incentives, and any other costs/savings the team believes will be incurred. The team will need to use judgement, past experience, experienced advisors and those familiar with local labor, permitting and logistics costs. These parameters will be used to calculate the NPV of each ECM proposed, and as well as for each package under consideration. Once all costs and benefits have been identified the team can create final versions of the analysis charts for the ECM and ECM packages that allow the team to evaluate the tradeoffs between greater CO2e reduction and NPV impact, LL97 fines and the impact of grid decarbonization. Along with the carbon reduction potential of the packages, these results will be evaluated against the project objectives. At the end of this exercise the project team should determine which package they will recommend to the client based on an optimization of cost, carbon reduction, and achieving the pre-established project objectives. 

The steps in this section to get to the final recommendations can be summarized as:

  • Segment the ECMs by using a simple matrix that differentiates between the magnitude of the carbon reduction and the NPV impact.  Doing so will help focus the team on the largest impact measures and stimulate problem solving for those measures that could have a large potential impact, but are not currently NPV positive. For example, prioritizing measures that reduce load on HVAC systems, so that smaller HVAC systems can be utilized, improving the NPV. 

  • Create ECM packages that are logically grouped by implementation sequence, subsystem co-dependencies (e.g. air-side improvements), cost savings (e.g. open a wall once) and the potential to increase CO2e reduction while still meeting financial targets (e.g. NPV >= 0). 

  • Calculate the NPV of these packages and compare to the base case financial model and the carbon reductions.

While carbon coefficients for fuel sources like natural gas and steam may remain relatively stagnant throughout this time period, the electrical grid coefficient is expected to change as the grid decarbonizes. Until these carbon coefficients are established by the legislation, only projections can be used in their stead. 

Calculate NPV for ECMs and Packages - The NPV calculation for each ECM should be revised and expanded to include the updated energy cost savings and capital costs, as well as the maintenance costs, incentives, and the contribution of any LL97 fines avoided. Once the NPV for each measure is calculated, the NPV for each package can be calculated as the sum of all the NPVs of the ECMs included in the package.   

Calculate Additional Financial Metrics - Simple payback for each ECM and package can also be calculated by taking the capital costs, subtracting one-time deductions from incentives, and dividing by the total energy cost savings and other annual savings like maintenance and repairs savings. It is important to note that this simple payback does not factor in the implementation timeline for the measures which may prolong the payback period if it takes several years for the measures to be completely executed. Also important to consider when evaluating the payback for an individual measure is how it compares to the useful life of the proposed ECM. Large paybacks for an ECM should not be discounted if they occur within the useful life of the system.    

Another useful metric is the cost per ton of carbon dioxide equivalent reduced ($/tCO2e). This can be calculated for each ECM as well as for the each package as a whole. This is a helpful metric that can be used to identify which ECMs are particularly effective at reducing carbon given their cost and can be used to refine which ECMs are included in the different packages.

Annual Carbon Emissions for All Packages -The projected annual carbon emissions for all packages should be graphed for each year of the study period. Any relevant project objectives (e.g., avoiding fines under LL97, 80% carbon emissions reduction from 2005 baseline, etc.) should be overlaid on these results to evaluate which packages achieve the stated goals.  It may be the case that only some of the packages meet all the project’s carbon reduction objectives. This analysis is important to determine the level of technical intervention required at the building scale.

NPV vs. CO2 Reduction - The primary financial output of the model will be the NPV value for each package, which can be compared with the associated cumulative carbon emissions reduction over the study period.   

Packages with a positive NPV appear to outperform the owner’s rate of return from other investments. Packages with a negative NPV appear to underperform the owner’s expectations for alternative uses of funds. It is important to note that packages with a negative NPV may still show simple payback well within the useful life for the associated investments. 

Techno-Economic ECM Package Recommendation - Based on the above results, the project team should recommend a package for implementation by the client. The owner must decide how close to NPV neutral they want to get compared to maximizing NPV, which does not necessarily lead to CO2 minimization, and weigh these financial considerations with other relevant project goals.   

Beyond the NPV for each package, it may be necessary to extract the annual cash flows from the financial model for presentation to the client (e.g., annual capital costs, energy cost savings, incentives, etc.).  

The project team should investigate, and the owner consider financial engineering in their decision making. ESCOs or selling and leasing back an ECM can bring cost savings forward in time while reducing the overall cashflow benefits to the owner over a term.

  • Energy savings of low cost measures can offset the cost of other ECMs -  In many buildings, improved efficiency, comfort and cost savings can begin well before the final ECM packages are selected, since some measures such as set points, bypass valves and energy management controls can be adjusted at little or no cost as soon as suboptimal performance is identified. Any energy savings associated with these low-to-no cost adjustments should be measured and tracked as they may help offset the cost of other ECMs in the final recommended package.

  • Financing is an important piece of the puzzle - Providing the project ownership team with information about different financing options can increase the probability that a project will be implemented. Learn more about different financing mechanisms here.
